The accounting ratio, by expressing one financial number in relation to another, creates the context that makes the raw number meaningful and comparable — comparable to the business’s own historical performance and comparable to industry benchmarks.
The ratio analysis discipline that most effectively reveals developing problems before they become acute: the trend analysis that tracks key ratios over multiple periods rather than evaluating each period in isolation. The gross margin ratio that has declined from 45% to 41% to 38% over three consecutive quarters is telling a story about pricing pressure, input cost increases, or product mix changes that the current quarter’s 38% alone does not reveal. The leverage ratio monitoring discipline that most protects businesses from financial distress: the quarterly review of debt-to-EBITDA and interest coverage ratios against the covenant levels specified in loan agreements, which often require the borrower to maintain these ratios within defined ranges as a condition of the loan. The business that monitors these ratios quarterly has advance warning of a covenant violation before it occurs, allowing time to discuss remediation with the lender or to take operational actions that improve the ratio before the measurement date. The one that monitors only at year-end when financial statements are prepared may discover a covenant violation after the measurement date has already triggered a technical default.
